Rebalancing in DeFi: Why It's the Difference Between Earning and Losing

Let’s talk about rebalancing—not the portfolio kind, but what happens inside every AMM you farm with.

Most users know the pain of impermanent loss. You enter a pool with ETH and USDC, the market moves, and suddenly your LP position is underwater. But what really causes this?

It all comes down to how automated market makers (AMMs) rebalance.

In traditional AMMs like Uniswap v2, liquidity is distributed across all price levels. The pool auto-adjusts your position using the constant product formula (x * y = k). As one asset pumps, you end up holding more of the other. This rebalancing effect is what causes impermanent loss—the pool gives you more of the “loser” asset as prices diverge.

In CLMMs like Uniswap v3 or Cetus on Sui, the math gets sharper. Your liquidity is placed inside narrow price bands. This means tighter fee capture, but it also means if the price drifts outside your chosen range, your position stops earning and turns into 100% of one asset. Rebalancing here isn't passive—it’s make or break.
